More Articles June 30 2014 9/9.602 King (NYSE: KING) is trading on a modest 5x EBITDA which implies that its EBITDA and cash-flow bookings will decline. The business has had remarkable success in producing bookings and revenues from its game Candy Crush and investors seem to conclude that Candy Crush is doomed to precipitously decline. On the contrary, King’s bookings are expected to stabilize in Q2 and Q3 and to start growing again in Q4. We believe that King’s other games ‘ contribution would completely offset anticipated declines in Candy Crush bookings and we believe that the business has sufficient control over its cost structure to allow it to sustain its EBITDA and cash flow contribution. We expect a boost in late Q3 bookings when some contribution from Candy Crush is recognized in China and the company has a full quarter of contribution from the recently released Bubble Witch Saga 2. Candy Crush will launch in China in the summer and reservations are recognized a quarter later so only small reservations are recognized in Q3. Bubble Witch Saga 2 released in June so over the current quarter it is likely to contribute only limited bookings. In our opinion, investors still underestimate free-to-play spending engines and truly believe King’s performance is transitory. In this note we clarify why we assume King will be designed to last. The free-to-play market is wide ($12 billion per annum) and rises by 25 per cent – 30% per annum. We expect King to hold its very large share of the market going forward. We retain our OUTPERFORM rating and a target price of $25 for 12 months. The target is focused on applying an approximately 9x multiple to the 2015 King’s EPS forecast of $2.80. It represents a multiple consumer discount to reflect the risks associated with a hit-driven industry and reflect King’s large revenue share from its popular game Candy Crush Saga.
